Is it possible to encrypt a CD-R while buring data to it? We have DX installed and use it to encrypt USB drives, so I would hope CDs could be encrypted in a similar way.

creating encrypted CD's is indeed possible using DX. Simply create a encryption rule (file based encryption) fo optical media and then burn a CD using the Windows integrated burning wizard. DVD can be burned as of Windows Vista.

just checked that and my colleagues are already working on this as I can see.
What you want to do is to use a local key as the encryption key > please try to create a key locally on a machine and then use this key in the policy as encryption key (for sure the key must be in the user key ring).
After that you should be able to pass on the CD.
